Margin forex

Rules, protection and tax below are for Portugal.

What it is

Betting on exchange rates through a broker, with leverage of up to 30 to 1 in the UK and EU, 50 to 1 in the US and 25 to 1 in Japan. Currencies move less than shares day to day, which is exactly why brokers offer so much leverage: without it the moves would be too small to be exciting.

The market itself is the largest in the world and is dominated by banks, corporations and central banks with information and speed you do not have. Retail traders are a rounding error, and the broker's spread plus the nightly swap is a steady tax on activity.

Japan has the world's largest retail forex culture and the same loss statistics as everywhere else.

How it works

  1. You open a position in a currency pair, long one currency and short the other, sized far above your deposit.
  2. The spread is paid on entry; a swap is paid or received each night from the interest rate gap between the two currencies.
  3. Profit and loss move with every tick of the exchange rate.
  4. Margin calls and forced closes work as in CFDs; regulated brokers cap leverage and protect against negative balances.

The honest pros and cons

For

  • Open around the clock on weekdays with very tight spreads on major pairs.
  • Useful for hedging a known foreign currency need, at low leverage.
  • Regulated brokers must disclose client loss rates and offer negative balance protection.

Against

  • The leverage that makes it interesting is the leverage that ends accounts.
  • You compete with institutions that see the order flow you are part of.
  • Nightly swaps punish holding the wrong side of an interest-rate gap.
  • Loss rates for retail clients are consistently above 65 percent.

Wherever you are

  1. If you need foreign currency for a real reason, buy it, do not trade it.
  2. If you want to speculate, use one-to-one leverage first and see whether you can profit at all before adding any.
  3. Set a total loss limit for the whole activity, not per trade, and stop when it is hit.
